        Robbe, a cash basis single taxpayer, reported $50,000 of adjusted gross income last year and claimed itemized deductions of $5,500, consisting solely of $5,500 of state income taxes paid last year.  Robbe's itemized deduction amount, which exceeded the standard deduction available to single taxpayers for last year by $1,150, was fully deductible and it was not subject to any limitations or phase- outs.  In the current year, Robbe received a $1,500 state tax refund relating to the prior year.  What is the proper treatment of the state tax refund?


a.Include none of the refund in income in the current year.         

b.Include $1,150 in income in the current year.        

c. Include $1,500 in income in the current year. 
d. Amend the prior-year's return and reduce the claimed itemized deductions for that year.

The asnwer is B. Why? I thought the state tax refund is taxable if it did a itemized deduction last year. So why not C? Please help me explain this question..........Thx a lot

You only tax yourself on the refund if you itemize. Think of it this way.... State tax is deductible as an Itemized Deduction. Since you took a tax benefit from that deduction and paid less tax because of it, naturally you will get taxed on it when you receive a refund. Obviously, the IRS is not going to let you get away with something like that, lol.

When you take a Standard Deduction, you don't deduct state tax. But since Robbie itemized and his Itemized Deductions only exceeded his Standard Deduction by $1,150, that's the amount of the tax benefit he's getting when he deducts the state tax. When he gets a refund, he must get taxed on the amount he wasn't supposed to get a tax benefit from.

I hope I didn't confuse you, but that's the best way I can explain it.

Thank you for your reply, you don't confused me ^^. I am just confused with the question. I thought that we either choose to itemized the deduction or use standard deduction. We don't do both at the same time right? because the following sentence makes me to assuem that he did both itemized deduction and standard deduction.  

"Robbe's itemized deduction amount, which exceeded the standard deduction available to single taxpayers for last year by $1,150"

No, because the standard deduction is the MINIMUM deduction on our tax return. If our Itemized Deduction ends up being lower than our Standard Deduction, then we take the Standard Deduction since it gives us a greater tax benefit since we get to deduct more. Basically, you take the higher of the two. So, whether Robbie itemized or not, he's going to get the tax benefit on the $350 of that $1,500.

Robbie didn't do both. The question stated... itemized deduction amount exceeded the standard deduction by $1,150. That means by itemizing, Robbie ended with an extra tax benefit of $1,150, which was used when deducting the state tax.
